Pulled this pic from another forum. It is Not my engine, but is a 318.

Would you just clean things up, remachine the heads put it all back together and hope all is well?

Years ago my buddy's Jeep stalled on the beach splashing through a foot of ocean water. The tide came in before we could get it going, under she went. After a tear down it looked very similar, like a sand blasting of the pistons.

My answer is dependent on what happened to it. If it ingested a truckload of water, then I'd be darn sure the rods were straight before continuing on.
 
I would say that the engine is a candidate for a rebuild. It looks like it ingested both water and rubbish judging from the pictures of the pistons. I also agree to check the condition of the connecting rods, there may be one or more that are bent.
 
Looks almost as bad as my FIL'S 4.0 from a Cherokee the biggest difference is the 4.0 has a lot more rust on the block and rusted threw in many places. This is my fault because I rode in it the day before the engine finally had enough.

The block actually rusted through. I have never heard of that except maybe a marine engine run in salt water.

Oil pans yes, but not the actual block.
